Intuitively, one might think that cash, being an asset, should increase a company's value. However, the rationale behind subtracting cash is grounded in providing a more accurate reflection of a company's operational value.

Enterprise Value (EV)=Market Value of Equity (Market Cap)+Total Debt+Preferred Shares+Minority Interest−Cash and Cash Equivalents
Reasons for Subtracting Cash
1. Cash Offsets Debt Obligations
• Net Debt Calculation: By subtracting cash, we effectively calculate the net debt (Total Debt - Cash). This reflects the amount of debt that is not covered by the company's readily available cash.
• Reduced Investor Risk: A company with substantial cash reserves can pay off its debts, reducing the financial risk for investors. Subtracting cash acknowledges this reduced risk in the EV calculation.
2. Non-Operating Asset Exclusion
• Focus on Core Operations: Cash is often considered a non-operating asset—it doesn't directly contribute to the company's core business activities generating revenue.
• True Operational Value: Subtracting cash isolates the value of the company's operational assets, providing a clearer picture of its performance and value.
3. Avoiding Double Counting
• Market Capitalization Includes Cash: The company's equity value (market cap) already accounts for its cash holdings since shareholders have a claim on all assets, including cash.
• Preventing Inflation of EV: If we didn't subtract cash, we'd be double-counting it, leading to an inflated EV that doesn't accurately represent the company's value.
