Part №2. Risk management ⚠️

In the previous part we touched on such concepts as "diversification" and "mental state".

Today let's have a look at more technical concepts of risk management, namely:

🔵 Stop-loss usage
🔵 Setting a maximum daily drawdown
🔵 Maximum risk per trade concept

What is stop-loss and why it should be used ❓

A stop-loss order is a type of order that automatically closes an open position when the price of an asset reaches a predetermined level. The level is set by the trader and represents the price at which losses on a given position become unacceptable for the trader's strategy.

Simple example: a trader bought a stock for $100 and decided that he can risk only $10. In such case, he sets the stop-loss at $90. If the price drops, the stock is automatically sold and the trader has $90 back.

The stop-loss order should be always used, because it protects you from the losses caused by highly volatile market conditions.
There are situations when price goes the wrong way too fast and you don't have time to close a trade on your own. Pre-set stop loss doesn't allow market to get from you more than you let.

Setting a maximum daily drawdown ⛔

Another important aspect of risk management is an amount that you can lose daily.
Let's say your deposit is $10.000. To make profit from it you set a maximum daily drawdown at 2%, which means that if you lose 2% at the start of a trading day, you close the chart and do other activities.

That is done for a specific simple reason - not to lose your entire deposit in one day.
Closing several non-profitable trades in a row negatively impacts a mental state, which can cause a desire to get money back.
Unfortunately, in the majority of cases that leads to even bigger losses.

That is why every profitable trader has the amount he can afford to lose on a single day.
If you reach that amount - close the chart and wait for the next trading day.
